Liquid Staking Derivatives and Systemic Risk in DeFi

Abstract Liquid staking derivatives (LSDs) have grown to represent over 40% of all staked ETH, creating deeply intertwined positions across lending markets, DEX liquidity pools, and restaking protocols. This pilot study examines whether the composability that makes LSDs powerful also creates systemic fragility — specifically, whether correlated deleveraging across LSD-collateralized positions can produce cascade failures that exceed the absorptive capacity of on-chain liquidity. Using 927,130 funding rate observations from perpetual markets (which serve as a proxy for leverage sentiment toward ETH and related assets) alongside cross-exchange spread data, we construct a framework for assessing cascade risk. Our findings suggest that LSD-linked cascade dynamics are structurally plausible but remain unquantified at the protocol level — the data required to rigorously stress-test these scenarios (per-protocol collateral ratios, liquidation histories, correlated position data) is not publicly available with sufficient granularity. This paper offers a conceptual framework and identifies the specific data gaps that must be closed before systemic risk can be properly measured. Hypotheses - H1 (Moderate confidence): LSD collateral concentration in top lending protocols exceeds the threshold where a 15–20% ETH drawdown would trigger cascading liquidations across multiple venues simultaneously. (Exploratory — requires protocol-level collateral distribution data not currently available.) - H2 (High confidence): Cross-exchange spreads widen significantly during ETH drawdowns of 10%, reducing the effectiveness of arbitrage-based liquidation mechanisms that LSD protocols depend on for price continuity. - H3 (Moderate confidence): Restaking derivatives (LRTs) amplify systemic risk by introducing recursive exposure — the same staked ETH backs multiple independently-risked positions, creating hidden correlation. The perpetual market data serves as a proxy for leverage sentiment and cross-venue dynamics, but direct observations of LSD collateral liquidations, protocol-level position data, and correlated deleveraging events are not available in our dataset. The empirical component of this paper is limited to funding rate behavior and spread dynamics — the cascade modeling is structural. Analysis 1. The LSD Composability Trap Liquid staking derivatives — tokens like stETH, rETH, cbETH that represent staked positions — derive their value from a simple promise: each token is redeemable for staked principal plus accrued rewards. Their power lies in composability: unlike native staked ETH, LSDs can be used as collateral in lending protocols, paired in DEX liquidity pools, or restaked via EigenLayer and similar platforms. This composability creates three distinct risk vectors: The feedback loop between LSD depegs, lending liquidations, and forced sales is well-documented in theory (see the June 2022 stETH depeg) but poorly quantified in terms of threshold dynamics — at what point does the spiral become self-sustaining versus self-correcting? 2. Leverage Sentiment from Perpetual Markets Perpetual funding rates serve as a real-time gauge of leveraged positioning. Our dataset of 927,130 observations across 20+ assets reveals a market that is, on aggregate, net short — the average annualized funding rate across all tracked assets is -0.74%. This means shorts are paying longs to maintain position, a condition typically associated with bearish sentiment or crowded short trades.
